Keep 3 of each highest CP/IV currently means First priority is highest CP and if the pokemon has the same CP THEN choose the one with higher IV...

It makes no sense doing it like that. It should be the other way around where higher IV is kept first and ONLY if the pokemon has same IV then it will look at CP...

Sigh I lost a few favourated (stared) pokemon 96% this way. Also why can it transfer my pokemon if they are stared ?!?!?!?!?

You can't on the app, but the bot does somehow override it.
